‘We were wrong’: Why Morgan Stanley flipped its U.S. dollar forecast — and what it now expects

Morgan Stanley has reversed its bearish outlook on the U.S. dollar after a sharp rise in bond yields upended its earlier forecast.

The investment bank previously expected the dollar to weaken through 2023. That call proved incorrect as Treasury yields climbed and the Federal Reserve signaled further rate increases.

Analysts at the firm now expect the dollar to strengthen in the near term. The shift reflects a broader reassessment of global currency dynamics amid tighter monetary policy.

Rising bond yields have made dollar-denominated assets more attractive to foreign investors. This demand supports the currency even as other major central banks tighten policy.

The Fed’s aggressive stance on inflation has widened interest rate differentials with other economies. Higher rates typically boost a currency by drawing capital inflows.

Morgan Stanley had based its earlier forecast on expectations that inflation would cool and the Fed would pause. Persistent price pressures have forced a different path.

The bank now sees the dollar holding firm against the euro, yen, and other major currencies. It cites relative U.S. economic resilience as a key factor.

Currency markets have already adjusted to the new rate environment. Traders are pricing in additional Fed hikes, which could extend the dollar’s gains.

The reversal highlights the difficulty of predicting currency moves in a period of rapid policy shifts. Even major banks must revise calls when macroeconomic conditions change.

Morgan Stanley’s updated view aligns with a growing consensus on Wall Street. Several peers have also raised their dollar forecasts in recent weeks.

Investors will watch upcoming Fed meetings and inflation data for further direction. Any sign of easing price pressures could revive the case for a weaker dollar.
