Why Mortgage Bonds Are at Risk if Rates Rise—and if They Fall

Mortgage-backed securities face pressure whether interest rates climb or drop. Investors holding these bonds confront a rare double-edged risk.

When rates rise, homeowners stop refinancing. That leaves bondholders with lower-yielding loans for longer than expected. The result is opportunity cost as newer bonds pay more.

When rates fall, borrowers rush to refinance. Those same bonds then return principal early, forcing investors to reinvest at lower yields. This prepayment risk cuts into total returns.

Fewer homeowners now hold ultracheap mortgages than commonly assumed. Many already refinanced during the pandemic-era low-rate window. That changes how sensitive the market is to rate swings.

Current mortgage rates sit well above the lows seen a few years ago. Most outstanding loans carry rates far below today’s averages. This limits the pool of borrowers who can benefit from refinancing.

Still, even a moderate rate decline can trigger a wave of refinancing activity. Millions of borrowers remain near the threshold where refinancing makes financial sense. That keeps prepayment risk alive.

For investors, the takeaway is that mortgage bonds are not a simple hedge against rate moves. They carry structural risks in both directions. Managing duration and convexity remains essential.
