Why the ‘Magic Formula’ for Stock Picking Lost Its Edge

A once-popular stock-picking strategy, known as the “magic formula,” has lost its effectiveness in recent years. Developed by investor Joel Greenblatt, the formula ranks companies based on high earnings yields and high returns on capital. For decades, it outperformed the broader market with remarkable consistency.

The strategy’s decline began around 2020. Shifts in market leadership have eroded its edge. Growth stocks, particularly in technology, have dominated while value-oriented picks have lagged. The formula’s reliance on cheap, profitable companies has missed this trend.

Rising interest rates further complicated the picture. Higher borrowing costs squeezed the smaller, value-focused firms the formula often favored. Meanwhile, large-cap tech giants continued to rally, widening the gap in performance.

Some analysts suggest the strategy may rebound if market conditions change. A rotation back to value stocks could revive its returns. But for now, the formula has failed to keep pace with simpler benchmarks.

The broader question remains whether the current rally can sustain itself. Markets have climbed sharply despite economic uncertainty. Skeptics point to high valuations and potential headwinds ahead.

Investors seeking alternative approaches may need to adjust their expectations. No single method guarantees success in every market environment. Flexibility and diversification remain critical.

The magic formula’s struggles serve as a reminder that even proven strategies can falter. Adapting to evolving conditions is essential for long-term investing success.
