Rising Interest Rates Set to Deepen Private Equity’s Struggles This Year

Private equity firms face mounting pressure as rising interest rates compound an already difficult year. The Federal Reserve’s latest hike is expected to intensify challenges for funds struggling to sell companies and return cash to investors.

Higher borrowing costs make it more expensive to finance buyouts and refinance existing debt. Many portfolio companies now carry variable-rate loans that become harder to service as rates climb.

Private equity firms typically buy companies using significant leverage. When rates rise, interest payments eat into profits and reduce the value of those holdings.

Exit strategies have become harder to execute. Selling companies or taking them public has grown difficult amid volatile markets and cautious buyers.

This leaves firms holding assets longer than planned. Extended hold periods delay cash distributions to investors, including pensions and endowments that rely on those returns.

The slowdown follows a boom period when low rates fueled record dealmaking and generous payouts. Now firms must adapt to a tighter financial environment.

Some funds are turning to alternative liquidity options. These include continuation funds and secondary sales, though these routes often come with discounts.

Smaller and mid-sized firms may feel the squeeze most acutely. They typically have fewer resources to weather prolonged downturns than industry giants.

Investor patience could wear thin if distributions remain stalled. Limited partners may push back on new fundraising or demand better terms.

The situation underscores how sensitive private equity remains to monetary policy. Years of easy money masked risks that higher rates now expose.
