A Democratic midterm sweep could ignite a surprise bond rally in Q4, warns BofA’s Hartnett

Bonds could emerge as the standout contrarian trade in the fourth quarter if Democrats sweep the upcoming midterm elections, according to Bank of America strategist Michael Hartnett. The equity-market strategist and author of the firm’s “Flow Show” report argues that such a political outcome would likely push investors toward lower growth expectations.

Hartnett suggests that a Democratic victory across both chambers would trigger a recalibration of economic forecasts. Growth assumptions would probably shrink as markets price in new fiscal policy directions. That shift would naturally reduce the appeal of riskier assets like stocks.

Weaker equity performance would then create a more favorable environment for fixed income. Bonds historically gain traction when investors seek safety amid slowing momentum or political uncertainty. Hartnett sees this dynamic as a potential opening for bond buyers in the final months of the year.

The strategist’s view runs counter to the prevailing market sentiment that has favored stocks through much of 2022. Many investors have rotated into equities on expectations of policy support or resilient corporate earnings. A Democratic sweep, however, could disrupt that narrative quickly.

Hartnett’s commentary arrives as midterm races tighten and control of Congress looks increasingly uncertain. Market watchers often treat elections as binary events, but the strategist emphasizes the downstream effects on fundamentals. He points to interest rate trajectories and inflation data as variables that could amplify bond demand.

Historically, bonds have delivered stronger fourth-quarter returns when political shifts coincide with deteriorating economic indicators. The current cycle has already seen aggressive Federal Reserve tightening, which has pressured bond prices. Yet Hartnett believes a fresh political catalyst could reverse that trend.

Investors looking for contrarian opportunities may need to act before the election results solidify. Positioning data shows that many funds remain underweight on bonds relative to their benchmarks. That gap could fuel a rapid rally if the predicted scenario materializes.

Hartnett does not frame this as a certain outcome, but rather as a risk-adjusted possibility. He encourages clients to monitor polling data and policy signals closely in the weeks ahead. The fourth quarter may reward those willing to challenge the stock-first consensus.
